🤔 Is your ETF portfolio as diversified as you think? S&P 500, NASDAQ, global ETFs. We hear all the time about which ETFs you could or should be investing in. We often get distracted by the noise. But when you take a closer look, you realise that a lot of these ETFs contain a lot of the same things. Here are a few examples: 1. The USA makes up roughly 60-70% of the world stock market. So if you have a US stocks ETF (like VTS, IVV or SPY) and a world ETF (like VGS), then you’re actually doubling up on most of those US companies. 2. Ethical / sustainable ETFs are a sub-set of the whole market. So if you hold an Aussie ethical ETF (like VETH) and an Aussie market ETF (like VAS), then you’re investing in a lot of the same companies, twice. Should you care? It’s up to you. There’s no hard and fast rule. If you like what it gives you (for instance, in the first example above, a greater exposure to the big US companies), then that’s a conscious decision that you’re making based on your goals and risk tolerance. But it’s good to be aware of the potential drawbacks: 1. While you think you’re increasing your diversification by investing in more ETFs, you might actually be doing the opposite - becoming more concentrated in particular countries or sectors. 2. It can cost more. More ETFs means more things to invest in, which means more brokerage fees. Plus it can cost more in management fees (expense ratio) too. If you have one broad ETF with a fee of 0.04% and another that overlaps with a fee of 0.50%, then you’re simply dragging the total cost up. 3. It can become more complicated. The beauty of ETFs is their simplicity; loads of stocks in one transaction. More ETFs means more things to track (including taxes). So what do you think? “The S&P 500 gives you a 10% annual return”. Does it? Yes and no. If you take everything you hear on social media at face value you might think that investing in the S&P 500 (basically 500 of the biggest companies in the US) gives you a fixed and guaranteed 10% return every single year. FALSE. The average annual return of the S&P 500 index is indeed 10%…but the key word is “average”. The return varies from year to year. In some years it’s been more than 30%. In others it’s been minus 30%! But on average over the last 50+ years it’s 10% per year. This is why time is so important. Investing in the Australian stock market? There are different way to do it 👀 Here are 4 from powerhouse ETF issuer, Vanguard. VAS, arguably the most popular ETF listed in Australia, invests in 300 Australian companies. That’s basically every publicly listed company! VETH is like VAS but focuses on companies considered “ethical” (well that’s how it’s advertised but it’s open to debate…but that’s a whole separate post!). VETH uses one of the least strict screening methods, which means that only about 50 companies being screened out. As a result, VAS and VETH are actually very similar in how they perform. VLC is different. It only invests in the 20 biggest companies, meaning it’s less diversified than VAS. However, because of how VAS is weighted (biggest companies get bigger weighting), the companies in VLC actually account for 59% of the VAS total. Last but not least we have VHY. This one focuses on companies that pay high dividends. It includes 72 companies, which together make up about 60% of the value of VAS. So in summary, there are different ways of investing in Australian companies. It depends what you’re looking for. Which of these 5 ETFs would you choose? It can be tempting to pick an ETF based on what you see other people doing. But that can be a problem; you might have completely different needs and circumstances. Let’s say you want to invest in international companies. Great, but where do you start? Try setting a few criteria. For example: 1. At least 5 countries represented…otherwise you might end up with just US stocks. 2. At least 100 stocks…otherwise you might end up with a highly concentrated set of stocks that doesn’t help you diversify. 3. A management fee (aka expense ratio) of less than 0.20%…otherwise you might end up paying through the nose for something you could have got much cheaper. Applying these criteria to all the ETFs on the ASX gives us 5 options. A much more manageable number! This is just an example. You might have completely different criteria. Year 2: A year and half ago I left my job to trade full time. I saved up about 3 years worth of income and decided it was time to take a 2nd shot at it. For the first 6 months I pretty much broke even. I would be up a few weeks and give it right back with one stupid trade after another. Trading sucks when you are working for free. Feeling dejected and ready to quit, I decided to take one last stab at this and if it doesn’t work out I’ll just go back to the 9-5 world and suffer silently. I wrote down an amount on the board that I was willing to lose, this was my play money to beat this “game”. If I lose it all ..I go back to work. I also created a few income streams to make sure I was getting a consistent paycheck whether the market was good or slow. Now I could risk more, stress less, and not have to force dumbass trades just to make money everyday. Then I started tracking and recording every trades. I realized I sucked at going long, my risk management was 0 to none, and most of the time my gut feeling was correct, I was just too “afraid and impatient” to see it through. The 7th month was when things started to click. I finally had my first 4 figure day. Then many more after that. Then 7 straight months after with not one losing week. “holy sh** this is happening” I thought to myself. 90% of traders lose money …I was now in the top 10%. ..Of course the goal is to be in the top 10% income wise as well, but a win is a win. Year One: SPY: +26% M.W= 80% Year 2: M.W = 35% TBC… My goal now is to SIZE. How can I scale this BiGGER and how far can I grow it. I’ll post my trades ideas here every now and then just to check in with everyone. But please do your own research. Questions are always welcome. Credit score is important and you should maintain a high one if possible, but I have mixed feelings on the emphasis on credit score. All of these benefits are really nice to have, but I really think the 5th one is the most important. If you don't have a good credit score, it probably means that you have been missing payments on debt and should evaluate your personal finance decisions. Not to get better loan rates... just because it will be better for your life. I think the older generations emphasize credit score a lot more, to the point where they often prioritize it over wealth building. To be clear, having wealth is WAY more important than building credit score. But if you're responsible, you're probably doing both. Take on some responsible debt and make payments on time and in full and grow that credit score! If you want to know a real late starter, just hit up Mark. He literally didn’t start saving for retirement until his was 50. To be honest, things weren't looking good for Mark from a retirement standpoint. But something crazy happened… Mark has a DRASTIC lifestyle change and cut his expenses to $3k / month. Depending on where you live, this could be a little or a lot, but realistically millions of American’s live on a budget equal to or much less than this. After expenses Mark has about $1,400 left each month, which he invests in an index fund. When Mark reaches normal retirement age of 65, he can withdraw 4% of his portfolio and start taking from social security with an average monthly payout of ~$1,300 for someone who starts at 65. This gives Mark the money to continue living on $3k a month for the rest of his life. The sad part is that in future generations, social security might only be a fraction of what it is now. Cash accounts are the BACKBONE of your financial life. If you can't hold cash, you can't do anything. Luckily, they aren't that hard to maintain. I like to keep 1-2 months of expenses in my checking account. This lets me pay my credit cards in full each month, have enough to deduct for rent, and even have a buffer in there in case there is anything unexpected. Outside of that, you should have an emergency fund for those expenses that are really unpredictable (car breaking down, medical bill, etc.). That's what you have 3-6 months in savings set away for. The actual amount of this will depend on your family situation and your risk tolerance. When it comes to actually making a 3-fund portfolio of index funds, I remember how confused I was about exactly which funds to invest in. It seems like a hard decision with all of these investment names flying around and it gives you the impression that you might make the wrong decision. Well I have good news, it’s really not as tough as it originally seems. As long as you are buying an index tracking fund (which can be a mutual fund or ETF) and you aren’t getting ripped off on your fees, you are going to be okay. The funds you see on the screen are so similar that it literally doesn’t matter which ones you pick. Just pick a brokerage firm that you are comfortable with a stick with it. The differences in fees are so small they won’t make any difference over the long term (what will be way more important is how much you invest and when you get started). Wait, but how could selling a fund and buying a similar fund reduce your taxes?? This one little trick is called "tax-loss harvesting" and it's a way for you to reduce your taxable income without actually losing any money. Think of it this way... the market tanked and your portfolio "lost" a lot of money (in reality you haven't lost anything because you haven't sold yet). In order to benefit from those losses, you sell your investments and immediately buy something SIMILAR (it has to be different though or it will be called a "wash sale" and you won't be able to claim the loss on your taxes). Now when the market recovers, your investments still recover as well, but you got to file your taxes like you "lost" all that money. I'll tell you a little secret... Budgeting is one of the most important aspects of getting rich, but there is no "right" way to do it, per se. That being said, there are a couple common ways that people prefer. The essence of it is that you are spending less than you make, and anything on top of that is just details to help you do that. Maybe you prefer large categories to track each month (e.g. needs vs. wants) or maybe you like having line item categories for every type of expense. Maybe you don't like categories at all and just want to keep under a certain number and save / invest the rest. I personally use the pay-yourself-first budget. I have set amounts that I put into investments and savings, and the rest goes towards my living expenses. If I have any leftover at the end of the month, that gets invested too. However I do also keep track of spending categories on Mint (RIP), but I don't necessarily have "limits" for any given category. As long as you are spending less than you make and investing the difference, you will get rich. Budgeting is just the check to make sure that you do that on a month to month basis. Just recently announced, Intuit will be KILLING the Mint app in Jan 2024. They plan to push people towards their CreditKarma app, which they says should have a lot of the same features. Not sure about you all, but I am NOT happy about this. I have always loved the Mint app and have used it for years to diligently track my spending and net worth. Intuit bought it in 2009 for $170M, so sounds like it ended up being a pretty bad investment for them... I guess they really struggled to monetize from all of the cheap-budgeting users like me! Still personally deciding what I will use next, but here are some options. YNAB is paid but seems to be the best budgeting app out there from what I've read. I am interested in Personal Capital though as the net worth and investment graphs seem to be really good. I follow all types of personal finance accounts, and one of the most frustrating things I see is when they say things like “just aim for 1% per day!” When it’s phrased like that it seems so easy because 1% seems so attainable, it is a small number after all? I just want to reiterate that THIS IS NOT POSSIBLE TO DO CONSISTENTLY! If you were to get 1% in gains per day on the minimum account size to legally day trade (which is $25k), you would have $298k in one trading year. If this was possible to do with any sort of certainty, there would be people out there becoming billionaires left and right from this based on the multiples. Just for reference, after another 250 trading days of 1% gain, you would have just under $3.6M. For the longest time, I thought that retirement was this vague concept where you just got "a lot" of money and called it quits on work. It turns out, there is a bit more math behind it than that! This is an example of what we call the 4% rule, a rule that was derived from a study on retirement 1998. The very short conclusion of the study is that you can safely withdraw 4% of your assets each year to safely retire. If you're like me, you're thinking "but I thought index funds returned 8-10% per year, why can't I withdraw that?". The answer is because unfortunately, those returns are not consistent and that means that the withdraw needs to be less in order to account for something called "sequence of returns risk." In this example, imagine that COVID happens again and David's $5M dips to $3M. Now his $200k withdraw is much more of his portfolio value than it was at $5M! With a conservative withdraw rate like 4%, that's okay because over time David's investments will rebound. Now that the S&P500 is approaching all-time highs again, I’m starting to see more and more people holding cash on the sidelines and waiting for it to drop. Let me make this clear - this is NOT a good idea and will in all likelihood lose you money in the long term. People are NOT good at timing the market. There are hundreds of stats out there to prove how poorly holding cash to time the market is for long term performance, but I think the simplest was to show it is with a graph. When the S&P500 was at all time highs in 2015, people were saying the same things about it being overvalued. If you waited to invest your money then, you would have lost out on double digit returns in the coming years. Even with the COVID drop, one of the LARGEST DROPS in the past several decades, prices only returned to 2017 levels. And that was for a FEW DAYS before it began to correct. That means that even if you were holding cash to drop into the market, you would have had to choose your timing within a few days in order to fully capture the price drop from COVID. Invest money you don’t need for at least 5 years and you don’t have to worry about short term fluctuations in the value of your investments.
